I classify the main reasons why financial institutions default: 1- because of fundamentals 2- self-fulfilling run 3- solvency and liquidity An easing policy insight is that the effectiveness of credit easing during a crisis depends on whether fundamentals or self-fulfilling runs drive the crisis. — Weak fundamentals usually trigger a crisis; credit easing leads to more banks defaulting, as the increase in asset prices reduces the value of repaying banks that are net buyers of the assets. I believe fundamentals will trigger the next crisis; therefore, a drop in interest rates will be devastating to AFRM because it will have to repurchase its loans at higher prices from troubled partners while dealing with its own liquidity problems.
